I think you can download AAC plus non-protected copies of anything you have bought from ITunes that they still have available. You should back up your files first, you may be surprised at what they no longer carry. It says something about subscribing to Itunes Match, now, but I don't know, I would give it go once you've backed up your files.
An easy way to convert all your music in ITunes is to set the default format to your target format, then you can click "Create 256kb MP3 version." You should be able to do that on everything in your library. I'm not sure how that would work for DRM files.

I'm suggesting temporarily changing the default format, then I would change it back to lossless.
You can keep the files separate, there's a couple of ways to do that.
I think you can sort by audio format, if you add that column, let me check...yes you can add "Kind" and "Bitrate"...that would allow you to move the non-lossless files to a different directory. [You can grab the lines from the ITunes song list and drag them to a new folder.] [Then remove them from the library without deleting the files!]
The way I would do it, if I was doing this on a Mac, you can setup a new Library, re-import the Lossless files, without moving the files into the new Library [I think the option is "Add Files to Library"] and then create your new files. Then you can switch back to the old Library.
The problem with doing that on a PC is that if you have added album art or used ITunes to edit your tags, you will lose that info. On the Mac it seems to write that info to the file.
That's a trick I've found on the PC, if you have your lossless files in a different directory and edit the tags, then click on "Create an Apple Lossless duplicate" the new file will have the new tags, and maybe the artwork too.

You go to the ITunes Store and login, at the bottom there is "Featured" and "Purchases". You should be able to download the files there if they are no longer in your library.
